:I have a 2003 DC that was running some websites. I demoted it to a

: presents me with a dialog box asking for a username and password. The
: Web Server service is running as Local System. The IUSR_ account is

: site?

DCs do not have local domains. You would have to reset permissions at the
file system level. The rights currently are probably for an unknown user
since that user no longer exists.
